Computation of arbitrage in frictional bond markets

چکیده
In this paper we study the computational problem of arbitrage in a frictional market with a finite number of bonds and finite and discrete times to maturity. Types of frictions under consideration include fixed and proportional transaction costs, bid–ask spreads, taxes, and upper bounds on the number of units for transaction. We develop a necessary and sufficient condition for the existence of arbitrage. In addition, we obtain some negative result on computational difficulty in general for arbitrage under those frictions: it isNP-complete to identify whether there exists a cash-and-carry arbitrage transaction and it isNP-hard to find an optimal cash-and-carry arbitrage transaction. © 2006 Elsevier B.V. The Fundamental Theorem of Asset Pricing with either Frictionless or Frictional Security Markets
This paper studies asset pricing in arbitrage-free financial markets in general state space (both for frictionless market and for market with transaction cost). The mathematical formulation is based on a locally convex topological space for weakly arbitrage-free securities’ structure and a separable Banach space for strictly arbitragefree securities’ structure. We establish, for these two types...

متن کاملOn Computation of Arbitrage for Markets with Friction
We are interested in computation of locating arbitrage in financial markets with frictions. We consider a model with a finite number of financial assets and a finite number of possible states of nature. We derive a negative result on computational complexity of arbitrage in the case when securities are traded in integer numbers of shares and with a maximum amount of shares that can be bought fo...
متن کاملArbitrage bounds for the term structure of interest rates
This paper proposes a methodology for simultaneously estimating the term structure of interest rates and computing its arbitrage bounds. It uni es existing estimation procedures that apply smoothing and linear programming methods. The methodology adjusts for tax e ects and (possibly asymmetric) transaction costs. The paper reviews and extends the arbitrage theory of bond markets which is based ...
متن کاملETF Arbitrage under Liquidity Mismatch∗
A natural liquidity mismatch emerges when liquid exchange traded funds (ETFs) hold relatively illiquid assets. We provide a theory and empirical evidence showing that this liquidity mismatch can reduce market efficiency and increase the fragility of these ETFs. We focus on corporate bond ETFs and examine the role of authorized participants (APs) in ETF arbitrage. In addition to their role as de...
